I guess you tried gnome-terminal then ? as far as I can see it's good at
displaying Arabic characters as long as you get the right fonts installed
and set. You should use Unicode, as it's better supported, but I could read
CP-1256 encoding just fine [ debugging some MySQL right on the shell ]
I, however, did not try typing Arabic directly on to the shell, so I
wouldn't know. And I haven't my laptop handy atm to try it out.

As Hisham said, ArabEyes are your best bet ... they were working on an
Arabic terminal emulator, but never tried it myself, gnome-terminal was more
than enough for what I needed.
